ESOP plan compliance

Build an employee option plan around eligibility, approvals, clear grant terms and reliable records from grant through share allotment.

Choose the correct framework

An ESOP gives an eligible employee a right to acquire shares under defined conditions. Grant, vesting, exercise and allotment are different events. A cash bonus described as equity, a phantom-stock arrangement and actual share options need different documentation.

Unlisted companies assess the Companies Act and the Share Capital and Debentures Rules. Listed companies also follow SEBI’s share-based employee benefit framework. Identify the issuer and employer before adapting a template.

Check eligibility before promising an award

Under the unlisted-company framework, assess employment status, directorship, group-company relationship and excluded categories. Independent directors and promoter-related or substantial-shareholding cases need particular attention. A consultant should not automatically be treated as an eligible employee.

Recognised startups have specific relaxations for certain promoter and director exclusions during the permitted period. Establish the recognition and incorporation facts before relying on that exception. Overseas participants also require a separate exchange-control review.

Document the commercial design

  • Size of the pool and how dilution is calculated before and after an investment round.
  • Eligible participants, selection process, grant size and delegated authority.
  • Vesting conditions, exercise price, exercise window and payment mechanics.
  • Treatment of resignation, termination, death, disability and a change of control.
  • Share-transfer restrictions, liquidity expectations and adjustment for corporate actions.

Approve the plan before granting options

Prepare board and member decisions with the required explanatory disclosures. Check the resolution requirement and applicable private-company exemptions rather than assuming one rule applies to every issuer. Assess separate approvals for group-company employees and large individual grants.

Check the articles, investor reserved matters and authorised capital alongside statutory approvals. Record the approval date, scheme version and authorised grant process so the grant letters match the approved plan.

Keep vesting and exercise distinct

The unlisted-company rules ordinarily require at least one year between grant and vesting, with specific treatment for replacement options following a merger or amalgamation. Review exceptional events under the applicable rules and scheme. An option holder does not receive shareholder voting or dividend rights merely because options were granted.

Vesting establishes entitlement under the plan. Exercise requires the employee to act within the permitted window and satisfy the price and other conditions. Share issue and the resulting corporate records then need their own completion steps.

Maintain a grant-to-allotment evidence trail

  • Approved scheme, explanatory statement, resolutions and applicable filing acknowledgements.
  • Participant eligibility evidence, signed grant letters and acceptance records.
  • Grant register, vesting calculations, lapses, cancellations and exercise notices.
  • Payment reconciliation, valuation and accounting records, payroll tax assessment and allotment documents.
  • Updated ownership records, applicable securities registers and annual disclosures.

Example: a grant is not an immediate shareholding

An employee receives 1,000 options with staged vesting. The finance team should not add 1,000 issued shares to the statutory ownership record on the grant date. It should track the options separately, identify what vests, process a valid exercise and complete the share issue. The fully diluted cap table can show the potential dilution separately.

Review changes before implementing them

A revised exercise window, repricing, accelerated vesting or a replacement award can affect approvals, employee rights, accounting and tax. Keep a written change assessment and issue consistent communications. A transaction exit does not remove the need to reconcile outstanding options.

Do not promise a tax-free award or assured liquidity. Assess tax and withholding at the relevant lifecycle events under the law applicable to that period.
