Map the award before calculating tax
Identify whether the arrangement is an employee option, restricted share award, cash-settled benefit or another instrument. The label ESOP does not establish the tax treatment of every share-based reward.
Record the issuer, employer, employee residence, work locations and relevant dates. Cross-border employment and foreign shares require additional analysis.
Exercise and allotment records support the perquisite
The Income Tax Department’s ESOP guidance describes the employment perquisite using fair market value at exercise less the amount paid by the employee. Preserve the exercise date, allotment evidence and prescribed valuation basis.
Do not use a fundraising valuation or an informal cap-table estimate without checking the applicable valuation rules. Coordinate the calculation with payroll before processing the award.
Sale is a separate tax event
A later sale requires a capital-gains assessment. The official guidance distinguishes the exercise-date value used for the perquisite from the later sale consideration; the applicable acquisition-cost and holding-period rules must be applied.
Keep the sale records even if payroll already accounted for the employment benefit. The earlier salary treatment does not by itself settle tax on a later gain or loss.
Illustration of the two calculations
Assume 100 shares, an exercise price of ₹100 each and a valid exercise-date fair market value of ₹300 each. The illustrative perquisite spread is ₹20,000. If those shares are later sold for ₹400 each and ₹300 is the applicable tax cost, the illustrative gain before other adjustments is ₹10,000. This example does not determine the tax rate or cross-border treatment.
Check startup deferral separately
The official ESOP guidance describes a conditional deferral for employees of eligible startups. This is not a blanket exemption for every recognised startup or employee award. Confirm eligibility, the applicable statutory period and the events that end the deferral.
Keep the deferred amount and trigger dates in a monitored register. A deferral of payment should not be described to employees as a tax-free benefit.
Prepare the employee evidence file
- Plan rules, grant letter, vesting schedule and exercise notice.
- Exercise payment, allotment confirmation and valuation evidence.
- Payroll computation, tax deduction and reporting records.
- Sale confirmation, transaction costs and ownership history.
- Residence and work-location records for internationally mobile employees.
Use the correct tax-period rules
Assess the events under the law applicable to their period. Income from Tax Year 2026–27 is governed by the Income-tax Act, 2025, while earlier-period matters require the relevant transition treatment. Confirm current section and form references rather than copying a historic payroll template.
Before exercise, give employees a clear cash-flow explanation covering the exercise payment, potential payroll tax and whether there is any actual liquidity. Do not assume that shares can immediately be sold to fund the tax.
